What can possibly cause this rust on the crank? Also it appeared on the bottom side of the sleeve and it is just formed on the rear cylinder.

It was running fine but at the end of the day the ski was bogging when hitting the throttle from 0 to WOT.Likely water ingestion through the carbs or backfeed from the pipe. Alsways run hard and dry before putting it away.

Your not planning to run it are you? Theres no way to tell if the bearings are pitted.I do the same after every ride and blow all the water from tge exhaust. But lately during high jumps and raising the nose up, the ski bogg and looks like it will shut off. Does this explain the water from the exhaust?
I took the crank out and it was only a layer of rust that didn't reach the core.
Am using ADA head with a new O rings. At high speeds everything is fine only when I go to WOT from 0 it struggles to go.I would actually guess that you may have had an oring leaking or head gasket leaking water. Or, your plug wires were breaking down (broken strands near the plug boot). Both would have the same effect while riding.
Water blowing in would get worse at higher RPM's = More pressure.
I started to check and clean it and soaked it in WD40. But when removed I rotate the crank and it didn't feel any roughness or abnormal sound from all bearings.Your not planning to run it are you? Theres no way to tell if the bearings are pitted.
